I downloaded and ran 5.2.30 CE update. The problem persisted. I removed workbench using the add/remove programs tool, and deleted the MySQL directories from "Program Files" and from "Documents and Settings\...\Application Data". Then I reinstalled 5.2.30 CE. This cleared the password vault and allowed me to re-enter the password correctly. I did not check the store to vault option, and will not use that option in the future. You should not assume this problem is corrected with 5.2.30, but it no longer affects me. Thanks.

Fixed as of Workbench 5.2.41, and here's the changelog entry: MySQL Workbench would not allow a user to delete a saved server instance that contained an incorrect password. This incorrect password can now be deleted.
