I have the same problem with the same software releases. I have tried reinstalling the server instances with different configurations, and one time I noticed the message 'incompatible fonts, latin1 and utf8' whenever I tried to update user data (newuser or root). I tried reinstalling the server with utf8, but I was supplied with latin1 again! I am going to revert to an old working version of MYSQL until this is resolved!

Same as http://bugs.mysql.com/bug.php?id=9648. One user reported using server 4.1.XX in the above bug report.
